The Complexity of Estimating the Cost of Capital

The estimation of risk and the cost of capital remains one of the most complex issues in corporate finance today. The cost of capital is the key and most uncertain variable that, in the context of economic evaluations, financial analysts, financial advisors, consultants, professionals, financial and administrative departments, must estimate to actualize financial flows. Its uncertainty is significant and can compromise the validity of the entire evaluation process, especially when the targets are unlisted companies, given the difficulty of estimating their greater risk compared to listed companies. Unlike the latter, in fact, the absence of disclosure obligations, the lack of an active market where the shares held can be liquidated at any time, together with the impossibility of diversifying the asset, determine a higher level of risk for the investor. The difficulties of estimation in the valuation practice originate from the fact that for unlisted companies there is no shared methodology in the literature and among operators to refer to, unlike listed companies, for which there is a broad consensus on the Capital Asset Pricing Model (CAPM).

Our solution

F&V contributes to overcoming these critical issues by providing the user with a product capable of satisfying the need to have a value of the cost of capital, determined on the basis of a methodology profiled for unlisted companies. This solution is the result of scientific evidence from years of academic research on the cost of capital of unlisted companies. 
The product is available exclusively in digital mode: the user must identify the module of interest and enter the main characteristics of the target company, in terms of product coherence (NACE code), profitability, financial efficiency and, more generally, risk. The platform, based on the algorithm associated with the selected NACE code, processes the input data and returns the cost of capital in the required configuration. Users, using our tool, can create customized cost of capital estimates capable of fully satisfying the customer's need to receive a measure of the cost of capital consistent with the economic valuation of an unlisted company in the Eurozone. The user can export the results, including the input data, the assumptions and the methodology used in the estimate, in an editable format suitable for review.
